In terms of purchase price, it will be close to impossible to find a decent SFH in Palo Alto area for 800K. Even in Sunnyvale's best school districts, I think the prices are in 1M range. Hope this helps.
Downtown Palo Alto is very vibrant, congested, with parking very limited. It might not be your first choice with a young family. California Ave many years ago was the center of the town of Mayfield which became part of Palo Alto. It is a little quieter and less congested. There are also several neighborhood shopping centers such as the Charleston Center near Middlefield Rd and Charleston Rd.
There have been 11 condos and 1 single family home sold in Palo Alto in 2012 for less than $900K, with 3 bedrooms. None of them were near downtown. Several were near the California Ave business district and several were near the Charleston Center. You might actually prefer either of these areas to downtown.

I understand the part of your question where you state “Schools are a priority” – here in the Bay Area, home prices are a direct reflection of local school scores – the better the school API rating, the higher the surrounding home prices.
Although I think I know what you mean when you state, “walking distance to town a big plus” … if you are thinking you want to be within walking distance to a downtown area such as University Avenue in Palo Alto … then your numbers simply won’t work. Do you mean “walk to shopping, theaters, etc.”? Here in the Bay Area, we’ve pretty much consigned ourselves to driving to get anywhere – it’s not like the East Coast at all.

Sure, $800,000 is possible. Especially in Sunnyvale. Mountain View could also work...Cupertino could be another possibility...
